Let's say I created a game using the Byond engine. Would people have to download Byond to play? OR could they just download the game anywhere and play it off their desktop?
As BYOND bases on executing byte code in a virtual machine (similar to how Java does), yes, you have to run BYOND. To ease the pain of installing another software, BYOND is working on options to package your game as executable, which would then install BYOND right away, if it's not yet present on the computer.

I asked this because I was playing res. evil online 2 and i closed byond and the game was still running. Can people play without having byond running?

What you (likely) did, was log out of the pager and hide the program, but keep it running. If you try to really close BYOND (File->Exit) while in a game, you're issued a warning that this action might cause errors.
